This shift reflects a fundamental anxiety among sophisticated investors about whether the enormous sums being channelled into AI infrastructure will ever justify the spending through actual profits.

At the heart of this concern lies a financial instrument that gained notoriety during the 2008 global financial crisis: the credit default swap. These derivatives function as insurance policies for bond investors, protecting them against the risk that a company or government fails to repay its debt. New entrants to the CDS market—particularly Meta, Nvidia, and Alphabet—have contributed to this explosive growth. For context, Oracle's swaps trade around 200 basis points, substantially above the 53 basis point average for investment-grade corporate debt generally. Nvidia's swaps have risen sharply and now trade around 78 basis points, while Meta trades near 93 basis points. This pricing reflects market participants' assessment that technology companies face elevated default risk relative to other borrowers.

The backdrop to this insurance boom is unprecedented corporate borrowing in the technology sector. Major technology firms have raised billions of dollars in debt markets this year specifically to fund artificial intelligence infrastructure and research. Nvidia, a semiconductor manufacturer central to the AI boom, accessed bond markets for the first time, signalling how expansive the capital raising has become. Despite stellar recent earnings reports from many of these companies, investors remain unconvinced that current profitability can sustain the enormous capital expenditure commitments being made. The gap between impressive quarterly earnings and anxiety about long-term returns lies at the root of the CDS surge.

A critical structural feature of the credit default swap market amplifies price movements and heightens volatility. Unlike standardised stock exchanges, CDS trading occurs over-the-counter through intermediaries—typically investment banks—rather than through centralised clearing houses. For many individual companies, average daily trading volumes remain thin, sometimes numbering only single-digit transactions even for large corporations. This illiquidity means that relatively modest trading activity can produce outsized movements in quoted spreads. A small hedge fund seeking to hedge exposure by selling protection, or a bond investor rapidly purchasing insurance, can move market prices substantially, creating the appearance of heightened distress even when the underlying corporate fundamentals remain stable.

The current situation carries particular significance for Southeast Asian markets and emerging economies. Many regional financial institutions, sovereign wealth funds, and pension systems maintain substantial portfolios of technology sector bonds and derivatives. Rising insurance costs effectively increase the borrowing expense faced by these American technology giants, potentially discouraging further investment in overseas operations and data centres. Moreover, if credit conditions tighten significantly—a possibility that elevated CDS spreads might presage—global technology investment patterns could shift, potentially reducing capital flows to developing Asian economies that have positioned themselves as hubs for semiconductor manufacturing and artificial intelligence research.

The mechanism by which rising insurance costs can become self-reinforcing deserves particular scrutiny. As CDS spreads widen, bond investors face higher costs for hedging their existing positions. This expense can push some investors to exit their bond holdings entirely, flooding markets with selling pressure. Increased selling then raises bond yields, effectively increasing borrowing costs for the issuer.
